Long oil ETPs see a third consecutive week of inflows as supply disruptions extend price gains. These three weeks of inflows mark the longest period of sustained inflows since June 2017. There were US$8.6mn of inflows last week following a 2.4% gain in oil prices. While prior week inflows appeared to be driven by bargain-hunting as prices fell, last week, oil prices rose in reaction to supply disruptions. Saudi Arabia temporarily suspended all oil shipments through the Bab al-Mandeb Strait following attacks on two crude-carrying vessels by Houthi rebels in Yemen.

Close to 8% of global maritime oil trade goes through the Bab el- Mandab choke point (just under 5% of global oil and liquid fuels supply). A prolonged disruption could tighten supplies. Most exports from the Persian Gulf destined to travel through the Suez Canal and SUMED pipeline (another important choke point), and eventually to the European markets, pass through the Bab el-Mandab. A diversion requires the oil tankers to travel around the Southern tip of Africa, adding to cost. That comes at a time when heavy crudes from Canada and Venezuela are also experiencing outages. The internationally-focused Brent oil benchmark experienced a stronger price reaction than the US-focused WTI oil benchmark.

Gold outflows continue, albeit at a reduced pace. Last week there were US$41.7mn outflows from gold ETPs, marking the third consecutive week of outflows. However, it was the first week in three that we saw outflows of less than US$100mn. The outflows from ETPs are in line with declining speculative positioning in the gold futures market.

Gold has lost 5.8% since the beginning of this year despite a strong start to 2018. We believe the price decline is overdone. Although interest rates are likely to rise and the US Dollar could appreciate (typically gold price negative events), we believe that these risks are more than priced in. On the contrary, elevated geopolitical risks (which are typically gold price positive) seem not be sufficiently priced into gold. Our base case scenario for gold is to rise to US$1307/oz by mid- 2019 (see Gold Outlook June 2018), which presents a 7% upside from today’s levels.

Profit-taking appears to have driven the largest cotton ETP outflow seen since 2016. Cotton has been the outperformer in the agricultural commodity space, having risen 14% since the beginning of this year. The US Department of Agriculture has recently revised downward global supply prospects and increased consumption forecasts. Although cotton is affected by Chinese tariffs on the US, Vietnam’s growing importance in cotton imports could soften the blow on cotton demand. Vietnam is the leading destination for US cotton exports, as well as a large yarn producer, which appears to be displacing China’s domestic yarn production (exports of yarn from Vietnam to China have increased five-fold since 2012/13). Outflows of US$10.6mn from cotton ETPs are likely to be profit-taking on recent gains.

Crude oil ETPs saw the third consecutive week of inflows as prices drop 6.3%. As US inventories fail to decline in line with seasonal trends and US production continues to expand, oil prices have given back almost all of their gains since OPEC reached a deal to cut production in November 2016. Despite Saudi Arabia’s strong push to extend the deal for another six months at least, the market remains unconvinced with OPEC’s strategy. Net speculative long positions in Nymex oil futures are down by close to a third since a peak in February 2017. However, ETP investors sensed another buying opportunity with US$39.5mn long oil ETPs inflows.

Strong inflows into copper and aluminium ETPs despite sharp price declines. Metal prices fell as the market began to price in a June Fed rate as a near certainty and doubts about China’s growth story resurfaced. Copper fell 2.6%, while aluminium declined a modest 0.5%. Although investors in broad industrial metal baskets cut their investments by US$16.9mn (the highest outflows since December 2016), more discriminating ETP investors – focused on individual metal fundamentals – saw the recent price dip as a good buying opportunity. Inflows of US$23.0mn in to long copper ETPs marked the highest creations since March 2017, while inflows of US$9.4mn into long aluminium ETPs were the highest since July 2016. Copper is likely to remain in a supply deficit in 2017 and 2018 which will mark nine straight years of supply falling short of demand. Aluminium supply meanwhile should tighten significantly if China follows through with capacity constraint in winter months amid environmental concerns from smelting activity.

Inflows into silver ETPs rise to highest since December 2016. US$12.5mn into long silver ETPs contrasts the US$11.2mn outflows from gold ETPs last week. Both metal prices fell hard after the Fed meeting which investors interpreted as a confirmation of a rate hike in June. However, silver appears cheap relative to gold, with the gold-to-silver ratio rising to 75 from 68 last month which has presented a buying opportunity. Moreover, after gold almost hit our fair value estimate of US$1300/oz a few weeks ago, we expect it to decline to US$1230 by year-end. However, we estimate silver’s fair value to be close to US$20/oz by year end, offering more than a 20% upside to investors from current levels. Supply deficits, growing industrial demand and a tightening in exchange inventory provide upside potential.

US$7.1mn outflow from emerging market bonds. Investors took profit on their emerging market bond ETP holdings, amid the pressure of declining commodity prices and rising US yields (potentially narrowing yield differentials). Outflows were at their highest since November 2016 after YTD gains of 6.6% in EM bonds.

Gold ETPs recorded the second largest weekly inflows of the year as investors expect Fed dovishness to support prices further. Last week saw inflows of US$167mn into gold ETPs as investors expect further signs of dovishness from the Fed. The gold price rose by 1.45% over the past week and 4% since the Fed’s mid-March rate hike. We believe a dovish Fed will lead to further decline in real interest rates as inflation continues to rise, potentially sending gold price to US$1,300/oz by mid-year.

Investors optimistic about the Euro as political uncertainty fades. While UK Theresa May will trigger Article 50 this week, starting the two year negotiation period to leave the EU, the victory of the conservative party in the Netherlands and French candidate Macron taking the lead in the polls, fading fears of a rise of populism in Europe have supported the Euro. As a result, last week saw inflows of US$9.2mn in short USD long EUR ETPs. Investors also reduced exposure to the Japanese Yen, adding US$8.7mn into long USD short JPY ETP.

Oil ETPs recorded net inflows for the fourth consecutive week, as prices continue to slide. Brent and WTI fell by 1.75% on average over the past week, ending the week close to US$50/bbl for Brent while WTI was trading at a discount of around US$2.8/bbl. We believe oil prices will continue to fall as Saudi Arabia’s domestic demand is likely to rise, reducing the probability of more output cuts in the coming months. Meanwhile in the US, rig counts, oil production and inventories continue to increase, exacerbating the oversupply trend and weighing on the price of WTI. Net speculative positions on both futures contracts declined by another 13% on average the week before last, suggesting more downside pressure on oil prices in the near term.

Investor interest in thematic technology ETPs continues to grow. Cybersecurity and robotic ETPs recorded another US$5mn and US$16mn inflows last week, alongside a price rise of 1.42% for cybersecurity but a decline of 1.12% for robotics. With the exception of one week, these ETPs have continuously recorded inflows since their launch, totalling US$142mn and US$401mn of assets respectively. Inflows in cybersecurity and robotic increased by 70% and 103% respectively year to date. Meanwhile, prices have increased by 13.4% and 11.5% respectively over the same period.

  • Strong inflows of US$141mn in gold ETPs amid political uncertainties driving market sentiment while improving auto sales triggered inflows in platinum ETPs.

Strong inflows into gold ETPs amid political uncertainties driving market sentiment. Gold ETPs recorded US$141mn inflows last week as gold prices rose 1.1% to nearly US$1,242/oz. We believe gold price will end this year at US$1,230/oz as central banks are taking a more aggressive tone on interest rates. Weaker US Dollar and low real rate environment could drive gold price higher to US$1,300/oz by the end of the first half of the year, potentially aided by a number of political events (Dutch, French and German elections).

Rising interest in the sectors of the future bodes well for robotics themed ETFs. Last week saw the third consecutive week of double-digit inflows into robotics ETFs as the underlying index rose 9% this year, reaching a new high every week in the year so far. Total inflows for February 2017 now stand at US$80mn, the largest monthly inflows since inception in October 2014.

Investors increase exposure to industrial metals as they question Indonesia’s plans to relax the ban on ore exports. The announcement made in January weighed on industrial metal prices as the lifting of the ban in place since 2014 would increase global supply. However, the impact will likely be limited as free shipments apply to companies that are already building processing plants and for a maximum of five years. Following the announcement, nickel prices initially fell by 8% before surging up again, triggering US$11mn inflows in nickel ETPs and US$22.5mn in industrial metals ETPs.

Precious metals with industrial applications also saw some traction amid increasing auto sales in most major economies. Platinum ETPs recorded US$8.7mn inflows last week as prices rose 1.7% on better-than-expected auto sales in most major economies. The volatility of the South African Rand combined with the ever-present potential for political upheaval will likely remain a headwind for the platinum group metals.

Oil ETPs recorded outflows for the third consecutive week as US oil production continues to recover. Last week saw US$31.4mn outflows from oil ETPs with investors mainly selling WTI crude while Brent ETPs recorded inflows of US$10mn. This reflects the traditional view of Brent being more affected by the decline in European oil fields and OPEC production policy while WTI is mainly driven by US oil production particularly US Shale oil. We believe that oil prices will remain under pressure in the near term as US oil production and inventories continue to increase.

Bullish inflows for US Dollar ETPs ahead of the FOMC meeting, totalling US$4.1mn. We expect that the US Dollar could experience a near-term setback in a ‘buy the rumour, sell the fact’ move following the Fed’s second rate rise in the current cycle. While a rate rise is fully priced in, we feel the market is overpricing the chances of the Fed raising its ‘dot plot’ for next year. Oil ETP outflows continue for the second consecutive week, totalling US$55.5mn. Investors appear to be questioning the ability of OPEC to implement its landmark deal to cut production for the first time in eight years. If implemented in full (alongside non-OPEC cooperation), the headline cut of 1.2 million barrels per day would be a positive move to stabilise oil prices by balancing the market. However, the reference figures for the cuts are inflated and additionally, OPEC has long had a problem with quota enforcement. Under prior quota regimes, Saudi Arabia was relied on to be the country to balance the equation – it appears that this may no longer be the case. Nevertheless, with global oil prices remaining at a level which will encourage greater non-OPEC production, the current oil price is at the upper end of our current expected range. Outflows from gold ETPs continued for a fourth consecutive week, totalling US$153.3mn, as the Fed’s December rate hike looms. A greater ‘risk-on’ mindset from investors, accompanied by a stronger US Dollar as the US Federal Reserve (Fed) prepares to hike rates for the first time in twelve months has weighed on the price of gold. Nonetheless, we expect the real rate environment to remain depressed as the Fed gets further behind the curve in 2017 as inflation accelerates, and such an environment will remain supportive of gold. Alongside wage growth, the pro-growth policies that the market is so enthusiastic about are likely to be inflationary. A conservative Fed is likely to remain reluctant to hike too quickly to ward off these pressures, leading to a prolonged period of low/negative real rates. Outside the US, central banks continue to pump ever greater amounts of money into the financial system, in turn enhancing the appeal of gold for non-US investors, as monetary policy debases fiat currency. Agricultural ETPs receive largest inflows in six weeks, led by broad basket exposures. Broad agricultural basket ETPs received US$16.4mn, while long corn ETPs received US$4.8mn, the most in a month. Nonetheless, the fundamental picture hasn’t changed significantly, giving us no reason to be bullish about future price gains. What to watch this week. It’s all about the Fed. We expect the Fed will raise rates at its December meeting (on Wednesday), but the tone of the statement and Chair Yellen’s press conference will be more neutral than previous rhetoric from Fed Governors.
